I ran into the same problem and came to the same conclusion.

I fixed it by grabbing the xdm from XFree86-1.1.   So far, I've had no
problem running it with XFree86-1.2.

I don't know if the XFree86-1.1 distribution is still available anywhere;
if anyone needs a copy of the executable; I can uuencode it and mail
it to you.
